On Windows, it does not create c:\sxs (but it does create a temporary
directory somewhere else that gets cleaned up by sxs.dll?)

The +msi log shows in part

which makes this seem like an msi problem?

I'll attach the fun "spybot search and destroy" window that alerted
me to the temporary directory thing on XP.
