On Windows, it does not create c:\sxs (but it does create a temporary
directory somewhere else that gets cleaned up by sxs.dll?)

The +msi log shows in part

trace:msi:resolve_folder target -> L"C:\SXS\"
trace:msi:msi_set_property 0x176058
L"WinSXS.21206420_6BA8_4CFB_A48C_C72A6BFE80C0" L"C:\SXS\"

which makes this seem like an msi problem?

I'll attach the fun "spybot search and destroy" window that alerted
me to the temporary directory thing on XP.

Yes, the files you see in c:\sxs are win32 assemblies which should be installed
by sxs and then removed.

The non-assembly parts of msxml4 are installed in c:\windows\system32
