The mouse and keyboard do work, but I have to wait many seconds (sometimes over one minute) for any mouse movement, click or keyboard input to take effect. That had made me believe that they weren't working at all.
I'm using Linux kernel 2.6.22 with the default CPU scheduler and CONFIG_PREEMPT_VOLUNTARY=y; if you use a different scheduler or preempt settings then maybe input has more priority and you don't see the same stalls I get. In any way, it shouldn't be using 100% CPU, as the game outside the dialog is much more responsive.
I also tried a virtual desktop of 640x480 and I couldn't see any difference.
